I don't have access to Vista, so this is a bit of a guess.

I expect that whatever user group mysql commandline client is being run by, will need to be able to access the mysql-init.txt file.

Can you assign permission on file mysql-init.txt of 'read' to all goups.

Failing this, in the link I posted, down the bottom of the page, in the comments section, is another method of resetting the password by using MySQL Administrator to start mysql while skipping the grants table.
