For me, it helped to downgrade to version 8.0.38 of MySQL Workbench

I tried this on a completely fresh Windows installation where I began by installing MySQL Workbench 8.0.40 and I received the error. After downgrade to 8.0.38 it worked fine.

I also tried this on an old installation running 8.0.36 where it worked fine. After upgrading to 8.0.40 it stopped working. Then, I downgraded to 8.0.38 and it started working again.

So, I would say they changed something in version 8.0.40 that broke the authentication mechanism.
